How 529 Plans Work

Think of a 529 plan as a "Roth IRA for College."

What Can You Pay For? (Qualified Expenses)

The definition of "education expense" is broader than just tuition.

Tuition and Fees: For college, university, trade school, and vocational school.
Room and Board: Housing and food costs (on-campus or off-campus, up to the school's allowance).
Books and Supplies: Computers, internet access, and software required for school.
K-12 Tuition: You can use up to $10,000 per year per beneficiary for private, public, or religious elementary and high school tuition.
Student Loans: You can use up to $10,000 (lifetime limit) to pay down student loans for the beneficiary or their sibling.

The New "Rollover" Rule (SECURE 2.0 Act)

One common fear is: "What if my child doesn't go to college? Is the money trapped?"
Previously, you would have to pay a 10% penalty plus taxes to withdraw the earnings for non-education use. However, starting in 2024, a new rule allows families to roll over unused 529 funds into a Roth IRA for the beneficiary!
Conditions apply: The account must be open for 15 years, and there is a lifetime rollover limit of $35,000. This turns the 529 into a powerful retirement starter kit if college isn't the path chosen.

State Tax Deductions

Over 30 states offer a tax deduction or credit for contributing to a 529 plan. In most cases, you must use your own state's plan to get the deduction (e.g., a New York resident contributing to New York's 529 plan). However, investing is agnosticâ€”if your state's plan has high fees and poor performance, it might be better to use a top-rated plan from another state (like Utah or Nevada) and forgo the small tax break. Financial Aid Impact

A parent-owned 529 plan has a relatively small impact on financial aid eligibility. On the FAFSA (Free Application for Federal Student Aid), parent assets are assessed at a maximum rate of 5.64%. This means for every $10,000 saved in a 529, your financial aid award might decrease by only $564. This is a small price to pay for having the cash on hand to avoid high-interest student loans.
